Covenant Headroom Modelling

Most headroom numbers presented to boards are wrong in the same direction: too generous. Learn to solve the ratio simultaneously, build covenant EBITDA the way the agreement defines it, and reverse-engineer exactly what has to happen before you breach.

What decision this helps you make: How far the business can deteriorate before a financial covenant trips, and what to do about it while there is still time.

What this topic is

Covenant headroom modelling quantifies the distance between your projected financial ratios and the levels your credit agreement requires: in absolute terms, in percentage-decline terms, and quarter by quarter across the life of the facility.

Why it matters

Headroom is the real risk measure in a leveraged capital structure. It decides whether a soft quarter is a footnote or a workout, whether you can fund an acquisition, and how much operating flexibility you actually have. Done naively it overstates the cushion, and overstated cushion is why boards get surprised by breaches that were arithmetically visible three quarters earlier.

Who should learn it

CFOs and finance directors of leveraged businesses, sponsor deal teams and portfolio operators, credit analysts sizing risk, and anyone who signs a quarterly compliance certificate.

What you will understand

  • Why static headroom overstates the cushion, and how to solve for breakeven properly
  • How covenant EBITDA is built, capped and pro-forma'd, and why the definition beats the level
  • How a single bad quarter creates four test dates of stress on an LTM measure
  • How equity cures actually work mechanically, and what they cost in headroom terms

Prerequisites

Common misconception

"Our covenant is 4.00x and we are at 3.33x, so we have twenty percent of cushion." That calculation holds net debt constant while EBITDA falls, and net debt does not stay constant when EBITDA falls. The cash that would have paid down the revolver stops arriving. Solve the ratio simultaneously and the real cushion is smaller by exactly one part in (covenant + 1): a fifth of it at 4.00x, a seventh at 6.00x. The static calculation is not a rough approximation. It is biased, and always in the comfortable direction.
