The Three-statement Model

Build the one model everything else sits on: three statements wired together so tightly that changing a single assumption moves all three and the balance sheet still balances.

What decision this helps you make: How to architect an integrated operating model — and how to find, in minutes, the reason someone else's model does not tie.

What this topic is

A three-statement model is an income statement, balance sheet, and cash flow statement built as one connected system rather than three forecasts. Change the collection period and receivables move, operating cash moves, the revolver moves, interest moves, net income moves, retained earnings move — and the balance sheet still balances, because every change came from a flow the model already recorded.

Why it matters

Every serious piece of finance work sits on top of one: a DCF, an LBO, a covenant headroom analysis, a lender presentation, a board plan. A model that does not tie is not a conservative model or a rough model — it is a model with an unexplained number in it, and everything derived from it inherits that number.

Who should learn it

Analysts and associates building models for real decisions, CFOs who sign off on them, investors reading someone else's work, and operators who want their plan to survive contact with a lender.

What you will understand

  • The exact linkages that connect the three statements, in both directions
  • Why the balance sheet has to balance, and what it means structurally when it does not
  • How to debug a broken model in a defined order rather than by hunting
  • Where circularity comes from and the two legitimate ways to handle it

Prerequisites

Common misconception

"The balance sheet balances because you make it balance." Backwards. In a correctly built model, balancing is not an objective — it is a consequence. Every balance sheet account is a roll-forward of an opening balance plus flows that already appear on the other two statements. If it does not balance, one of those flows is missing, doubled, or signed wrong, and forcing the difference into a plug destroys the only diagnostic the structure gives you.
