Distress & Turnarounds

Loan-to-own Strategies

Buy the right tranche at the right price and the restructuring hands you the company. Buy one layer too high and you get paid in cash; one layer too low and you get nothing. This is how professionals find the line.

What decision this helps you make: Which security in a distressed capital structure to buy, at what price, and by what route that debt position turns into control of the business.

What this topic is

Loan-to-own is the practice of acquiring a company's debt at a discount with the deliberate intention of converting it into equity ownership — through a plan of reorganization, a credit bid at an asset sale, a consensual exchange, or foreclosure on pledged shares.

Why it matters

It is how a large share of distressed control transactions actually happen, and it inverts the ordinary acquisition process: instead of negotiating with the owner, you buy the claim that outranks the owner and let seniority do the negotiating. Understanding it also tells you, from the borrower's side, exactly how control is lost.

Who should learn it

Credit and special-situations investors, restructuring advisors, sponsors defending a portfolio company, and CFOs of leveraged businesses who need to know who is buying their paper and why.

What you will understand

  • How to locate the fulcrum security with arithmetic rather than instinct
  • The four routes from a debt position to equity ownership, and when each is available
  • What a blocking position actually is under the voting rules
  • Where the strategy fails: valuation fights, vote designation, and the tax on the prize

Prerequisites

Common misconception

"You buy the cheapest debt, because the discount is where the return is." The cheapest paper is usually the paper that gets nothing. Loan-to-own is not a search for discount — it is a search for the specific class that will receive the reorganized equity, then a judgement about whether it is cheap relative to what that equity will be worth. Everything below that class is a lottery ticket, and everything above it is a bond.
